If I'm that employee, I'm taking the promotion and raise, and continuing to look elsewhere. And if I'm one of the other employees, I'm also looking for a new job regardless of how this all plays out. This company has shown already how little they value their staff.

5% is a slap in the face for even just a raise, let alone a promotion… Get rid of this poor leader and contact the original employees, offering them all a decent raise. That’s the ONLY way to “fix” this situation.

Why do I feel like he didn’t actually pull the offer from the outside candidate, offered the ridiculous insult of an offer to the employee hoping he would turn it down and everything would stay the same and he’d get the outcome he originally wanted?

I’m going to assume there were more issues with the entire team. Potential understaffing, meager raises, lack of support. The denied promotion was probably just the final straw for everyone. The manager just needs to be fired.
