So it’s legal the keeper can have half there body outside the box so long the there hands are in the penalty box with the ball, but because he dropped it and picked it up again it’s an indirect free kick in the box where the ball was?

Same misunderstanding when the GK, specially at the youth level, release the ball from inside the penalty area and punt the ball that is now outside the penalty area. Absolutely legal!
