You’re interpreting ‘He forgives whom He wills’ as if Allah randomly refuses to forgive people who sincerely repent, but that’s not what Islam teaches. The Quran explicitly tells sinners not to despair of Allah’s mercy (39:53) and says those who sincerely repent and do good can have their sins forgiven (25:70). The verse means Allah has the authority to forgive, not that He arbitrarily rejects sincere repentance. Islam also teaches that repentance must be genuine and occur before death; someone can’t knowingly persist in wrongdoing and then assume they can simply repent at the last second without sincerity

The hadith is authentic, but you’re oversimplifying its meaning. It doesn’t say Muslims can sin as much as they want and then Allah takes an innocent Jew or Christian and punishes them instead. Islamic theology explicitly says that no person bears another person’s sins (Quran 6:164). The traditional interpretation is that the Muslim is being ‘ransomed’ from Hell, while the non-Muslim is punished for their own disbelief and sins—not for the Muslim’s sins. You can disagree with that theology, but saying ‘Allah takes an innocent Christian or Jew and makes them pay for a Muslim’s sins’ isn’t what the traditional interpretation actually teaches
