Here's the part everyone misses. Treasury issues $1,000 of new short term paper, then uses that cash to buy back old 10 and 30 year bonds that were issued when yields were around 1.25%. Because rates rose, those old bonds now trade at 65 to 70 cents on the dollar. So Treasury spends about $650 to $700 and wipes out a full $1,000 of face value debt. Retire a dollar of debt for 65 cents, over and over, and the headline national debt actually shrinks. It's not magic, it's just buying back your own low coupon debt at a discount. Of course, this is not without risk. The trade lowers the face amount of debt, but it swaps a 1.25% coupon for today's short term rates around 4% or more. In this example, interest cost goes from roughly $12.50 a year on the old bond to about $26 a year on the new $650 of paper. So it shrinks the debt number while modestly raising annual interest expense, and it adds rollover risk if short rates stay elevated. That's the tradeoff Treasury is accepting to de-lever the balance sheet on paper.
